Are Gift Loans Your Secret Weapon of Smart Financial Planning?

In the realm of personal finance, gift loans occupy a unique space. These financial arrangements blend a gift’s generosity with a loan’s structure. Whether you are helping a family member, planning your estate, or navigating tax implications, understanding gift loans is essential. In this newsletter, we explore the intricacies of gift loans, their benefits, and the considerations involved.

Section 7872 (f) (3) of the Internal Revenue Code states, “The term “gift loan” is any below-market loan where the forgoing of interest is like a gift.” Essentially, if you lend property at a rate below the applicable federal rate (AFR) published by the IRS, the difference between the AFR and the loan rate is considered a gift.

Understanding the Basics of a Gift Loan

A gift loan is a unique financial tool that combines elements of both a loan and a gift. In a gift loan arrangement, a lender provides funds to a borrower under specific terms and conditions, just like a traditional loan. However, unlike a conventional loan, the lender may choose to forgive part or all of the interest on the loan, effectively treating it as a gift.

Key Features of Gift Loan

Interest Rate: Gift loans are given at an interest rate below the market average or sometimes with no interest at all.

Purpose: These loans are commonly used to offer financial support to family members without the stringent conditions of a bank loan.

Estate Planning: Gift loans can also be a strategic way to transfer wealth to heirs while maintaining control over assets.

Forgone Interest: The IRS may view the forgone interest on a loan as a taxable gift, especially if interest is not required to be paid.
